The option contract mechanism doesn’t oblige a holder to exercise his right.  This is the reason why the options, futures and the forwards differ from each other.  In the forwards and the futures, the holder is actually supposed to sell or purchase the asset.  If you buy an option, it will carry minimum risk of losses.  In case of selling an option, it gives limited opportunity to gain the option premium in case if the option gets expired worthless and the unlimited losses risk depends on the strike rate  and  price of the asset diverge.

Recent past has been utterly brutal, especially in case of Asian markets. Massive redemptions in the hedge fund market are taking place, only involving the foreign assets. Hot money in the years 2006 and 2007 was in the emerging markets and most of the action took place in Singapore, India, China and Brazil.

Staggering amounts of money were flowing to these countries and most of it came from the Wall Street. Because of all this, hedge fund leverage has been turned by the credit crisis and margin loans to the hedge funds are called in.

In addition to that, investor redemption’s are pressurized and many funds are forced to be massive sold. Because a lot of money went overseas in the past few years, it is not a surprise that Brazilian market is down by 59%, Shanghai index has witnessed a decline of 72%, Japan stocks downed by 60% and Hong Kong by 65%.

Now that there is short supply of dollars, we never know how far the markets will fall. The massive international selling should not be considered as a sign of global depression, but only about fundamental valuations. There are other fundamental measures that will keep the money coming in the US market. While the economy of US can suffer recession, the effects may be mitigated through its diversity and size. Dislocations in finance and housing can be replaced eventually by power in exports and energy. Most of the emerging economies do not have such a margin, making the equity markets much more vulnerable.

As hedge funds liquidation has continued roiling in the overseas markets, the US market has still been stabilized. The strengthening of the dollar indicates that safety has been balanced with the panicked requirement to sell. The US market is able to respond to the bad news in a positive way and therefore, there is no need to panic because of offshore moves of the market.

As most of the active financial derivative player’s trade on the portfolio exposures, it actually seems that the financial derivatives don’t wind the markets tightly together   than the loans do.  The financial derivative players don’t match each trade with the offsetting trade, but continuously manage the residual risks of portfolio.  In case, if the counter party defaults on the swap, then the defaulter party doesn’t turn and default on another counter-party that offsets the actual transaction.

Instead the default of the derivatives is quite similar to the default of the loan.  That is the main reason why it’s so important that the financial derivative gamers execute with reasonable care and due diligence for determining the default risks of the potential counter parties and the financial strength of the counter parties.

For the banking supervisors in United States, the question that is important in the present scenario is –   what could be the mistake that could possibly endanger the systematic risks?  The danger posed is that one bank failure could actually cause the domino effect, which can precipitate the bank crisis.  As these financial derivatives permit different risks to be passed and isolated in a financial system, and those who are in a position and are willing to take the risks at minimum costs will become risk holders.  This will in turn, substantially reduce the risk bearing costs and will also enhance the economic efficiency.

With the severe fluctuations in mid 1800, farmers dealing with corn faced big time financial ruin. The first contract was offered in Chicago Board of trading in March 13, 1851. This idea allowed the farmer to hedge fixed price for in future for dealers willing to offer at fixed prices. The world’s first exchange contract was offered on December 1974 by (IMM) International Monetary Market.

When the problems started coming in, most ordinary people were caught off guard and there was a backlash that is still raging up to this day.

The Cracks Appear

The financial collapse caused people to question everything that they had known all their lives about financial systems and management. The very existence of capitalism itself was being openly questioned and not by crack pot dictators but ordinary people who had had enough. The hedge fund was identified as one of the key contributors to the economic downturn by way of creating an atmosphere of irresponsible activity.

The conventional thinking behind this move is that the higher the risk, the higher the possibility for making profits. No one was interested in assessing whether the hedge fund was doing too much. Against Principle

This was a very undemocratic principle that went against the tide of egalitarianism that was supposed to be making headway in the world. Money was always the overriding factor and it is no longer too difficult to bribe people even at the very highest levels of state structures. It is only the people who belong to the club that know when opportunities are coming up. It is them who know who to contact if they wish to make an investment. The entry fees were set so high that many savers would not see any point in attempting to join a club that was going to charge them such high fees for the privilege of parting with their hard earned cash.

Targeting the Super Rich

The ideal investor for a hedge fund does not fit the profile of most citizens. They are supposed to have so much money that they are willing to part with billions in order to make a profit. The profits are there to be made but the initial investment is an effective barrier to any large number of entrants who may wish to take advantage of the opportunity. One has to question the motives of the people who are preventing the public from accessing the opportunity to invest in the hedge funds.

It might be that there are other private equity schemes to which access is more readily available. Alternatively they might believe that having too many stakeholders would make management virtually impossible given the conflicting demands that each investor would make.  A more sinister approach is to believe that in fact all that the barriers did was to ensure that the wealth creating opportunities would remain within an exclusive circle. One cannot blame the businessmen for trying to look out for their own selfish interests. The people who deserve great condemnation are the ones in government who failed to take their responsibilities seriously and consequently excluded a large number of their citizens from this opportunity.

A Long-Term View
The interest in short term risk can lead to spectacular profits but can also lead to incredible losses which have been a key feature of the relationship between this investment opportunity and the economic downturn. I will take the example of the sub-prime mortgage market.  The dramatic increase in personal credit and poor lending decisions by the banks led to a situation where many homeowners in the United States of America did not have the resources to meet their debt obligations.

In short they were on the verge of bankruptcy. When credit consumers get to the bankruptcy stage, no one will touch them with a bag pole. Even the banks which contributed to their demise will start calling on loans and will refuse any further credit.

This meant that these people were left stranded and would probably lose their home. On the other hand the banks were left with many bankruptcy properties which were not easy to sell due to the depressed economic situation. The hedge fund calculated that the high risks involved in these properties were such that they could afford to buy the houses now at low prices and then anticipate a boom in house prices which would bring them profits. The drive to justify performance and management fees meant that even the normal caution that experience had taught them did not apply in these cases.

The hedge funds went along and bought the properties at depressed prices on the understanding that they would soon resell them at better prices. Given the sizes of money that they had, it would not affect them significantly in the long run. However in the short run there was panic because the housing market was not picking up and there were increasing calls to regulate the hedge fund market. Given that the properties had already been inflated to unrealistic levels, the level of profit was also in question.

Continuing With Risk

This type of sub-prime market is a favorite of hedge funds. They can also do the same thing to businesses which are going through financial problems such that their stock prices are severely depressed. Problems that are largely similar to the ones experienced in the mortgage sub-prime market are to be expected. However the fact that the hedge fund is also able to mitigate loss by selling assets which are on the verge losing value means that in the final analysis they are not significantly harmed.

Now the derivative is a type of financial instrument deriving the value on the basis of value of the other inherent variables, which in many cases is the price of traded asset.  Since 1848, the derivatives are traded on CBOT (Chicago board of the trade) in order to get the merchants and farmers together in order to standardize the quantity and quality of the exchanged goods.  This led to the creation of the futures contract and it further established the rival futures exchange in 1919 which was called as Chicago mercantile exchange.  Nowadays, the derivatives are traded in exchange traded markets and the (OTC) over the counter market.

Most of the financial assets get traded in spot market, in which the asset ownership and the amount of acquiring the ownership are exchanged between the sellers and the buyers.  In some instances, entering a transaction on the spot and exchanging the assets and money in future gets more profitable. The derivative securities like the futures, options and forwards got introduced in order to shift the burden of risk to the market players, who are in a position to bear the risk and these securities are usually at low cost than the cash market investing.

1. Forward Contract-

The agreement between the parties to sell or buy the asset at certain future time at the specified price is called as the forward contract.  The trading of the forward contracts is done on the OTC markets, commonly between some financial institutions or one of the financial institutions and one of the clients.

It is an agreement which is between two parties for exchanging (either buying or selling) the asset at a future time at a decided price.   These future contracts get traded in the exchange markets.

The Options offer the investor, a right to sell or buy the underlying assets at a price on or prior to he specified date.
